A company that has a large amount of outstanding debt is generally referred to as being "leveraged," which means that when a company performs well, it will have amplified positive effects on its profitability, but when it does not perform well, it will suffer from amplified negative effects.

An example for an investor: If you purchased a $500,000 home and paid $100,000 in cash, leaving a $400,000 mortgage, then you would have a leverage ratio of 4:1, which means you are at risk for the complete appreciation of $500,000 of real estate, even though you have only invested $100,000. If the home were to appreciate by 10%, your return on investment would be 50%. If it were to depreciate by 10%, you would lose half your principal. In a nutshell, think about how much you’ve borrowed against your mortgage, if you’re at risk of losing your income and the increase in interest rates and/or property prices.

Types of Leverage Ratios: Equity Multiplier, Debt-to-Equity, and More

The leverage ratios are not all created equal; therefore, the most typical mistake made by retail investors is treating all leverage ratios as though they measure the same thing. Each leverage ratio tells the user a different part of the company’s total debt position, and knowing which ratio to use will distinguish a “superficial” level of analysis from a “genuine” level of analysis regarding risk.

Debt-to-Equity (D/E) ratio: This ratio compares the company’s total liabilities to its total equity. In essence, the D/E ratio indicates how much of the company’s total operations are being funded by debt versus equity. A D/A reading of 0.65 would indicate that 65% of the company’s total assets are being financed by debt, and 35% of the company’s total assets are being financed by equity. 

Should the market value of these assets potentially decrease, it would provide a substantial cushion for lenders; as the value of the assets continues to decrease, lenders would have preference over equity investors in absorbing losses. Because of this, lenders and bond investors generally follow the D/A ratio closely.

The interest coverage ratio deserves special mention because it captures something the other three don't: the company's ability to actually pay its debt obligations out of operating income. A company can have a manageable D/E ratio on paper but still face a crisis if its earnings are declining and interest payments are consuming an ever-growing slice of EBIT.
